Alphabet Cloud Has Arrived but Cash Returns Have Not
Summary
I am downgrading Alphabet from a STRONG BUY to a HOLD. My $278 present target is roughly 1% below the current price, even though the $362 bull case preserves material upside if AI infrastructure converts into durable cash earnings. Q3 revenue rose 25% to $127.6Bn, but missed the $128.0Bn FactSet consensus; $2.12 GAAP EPS also missed $3.01 because an $8.7Bn equity-investment loss overwhelmed strong operating profit.
The operating thesis strengthened. Cloud revenue doubled to $30.7Bn, Cloud operating margin reached 36.2%, and Search queries grew at their fastest rate in five years.
The capital allocation thesis broke. Q3 free cash flow was negative $9.1Bn, buybacks remained at zero, and Alphabet issued equity and debt while guiding to significantly higher 2027 capital spending.
